What are the best ways to get PASSIVE income from art?
I don't like doing commissions. I want to be able to make what I want when I want and have it generate repeated income over time.

Some things I can think of are:
Merchandise (shirts, pins, prints, etc.)
Linearts/bases on something like gumroad
Monetization of youtube videos
VTuber/VRChat bases/models on gumroad

What else is there?

you'd have to build up a large and dedicated base of interest/fans, produce works both good and memorable enough to want to purchase merchandise of, and then have to market that merchandise with enough tact not to drive away customers. The short answer anon is that you're not going to get truly passive income from art because art is not a truly passive field. Nut up and get to work faggot.

Not that anon, but that's still probably not gonna happen without a consistent fanbase, which takes active and consistent effort to maintain. If you're not keeping your brand alive, you're not gonna keep getting sales. You won't be able to have truly passive income where you just make a thing, sit back, and people buy it over and over, the money will quickly dwindle if it was ever there to begin with (unless you catch lightning in a bottle, but that's very rare).
That said, from the op it doesn't sound like you truly mean passive income, just a sort of "I'm doing this hobby anyway so I might as well get paid for it" thing, which is certainly doable to a degree. And that's pretty much just a matter of figuring out what you like to do that doesn't feel like work, and finding the best way to turn it into money without also turning it into work.
Eg, if what you like to draw is something no one else likes, no one's going to buy pins based off of it, so unless you wanna cater to a more valuable niche (which might feel too much like work) that's probably not your best option. But if the obscure shit you like to draw requires a lot of technical skill that can be applied to other pursuits, teaching that skill could be a good option.

What would you say are the most popular type of game assets on itch? Character talk sprites? Animated ones? Porn? .... Furshit? Or maybe the opposite... bland simple assets?
Is it more common for itch assets to be allowed use in monetized games or is it more common for them to ban monetized use of their assets?

Everything I’ve seen does allow monetized usage, so long as the asset is not resold purely by itself.

As for demand, I wouldn’t know. Personally I have been looking for sprite-sheets (but ideally not overly pixelized), and I’ve found e.g. some good packs of explosions and fire, but not a single Tank that looked OK.
I’ve noticed a couple sellers that seem to invest quite some work into their sprites, and they release new stuff regularly, so I do figure at least that they must make a bit of money.
E.g. sventhole, luizmelo, penusbmic (go to [name (dot) itch (dot) io] to view their collections)

I honest to god don't understand these passive income schemes. If you actually want them to be successful you have to put out new content and advertise constantly. What's passive about that? It seems like more of a buzzword to lure people into watching tutorials and buying shitty courses and tools. You keep them from ever calculating what they earn per hour, by dangling this lie in front of them that one day they will be able to put their feet up and the money will keep rolling in.

New competition eventually comes and you have to constantly update your description and offerings to keep it appealing from the competitor. And in the beginning there is a lot of advertising on your part just to get the word out on your products and services.

Actually you have to keep advertising. Advertising in of itself is part of your job.
