when your eyes move back and forth during rem sleep it causes phosphenes which the brain then hallucinates into images for the dream.

In individuals who don't sleep, they experience deficits towards memory and thinking capacity (IQ), so the brain is definitely doing some kind of long term x short term memory organization/processing. This memory process is also probably what makes up the content of your dreams/the hallucinations.
