How can this process be explained from an evolutionary standpoint? It's far too complex a change for it to be explained by incremental natural selection. How can the leap from this process not existing to it existing be explained?

A caterpillar originates from basically a failed butterfly embryo that has awoken inside the egg and had gained the ability to feed. At first, it could eat the yolk, later on it gained the ability to feed on plants etc.

As for the complete metamorphosis of the butterfly, it evolved from the incomplete metamorphosis of insects like cockroaches etc. Hormonal surges at different points in life cause new features to develop, butterflies, moths and such just took it to the extreme. Cocoon developed over time for protection.

Mutation(s) was advantageous because the caterpillar doesn't compete with the adults for resources.

No, it forms into a structure that is extremely fragile, but it isn't a soup. It is all highly compartmentalized. You are citing old science from like the 1800s.
